How the US and UK could collect more tax from Apple and Google (if they really want to)

Ireland's corporation tax regime continues to be in focus but the reality is that some of the politicians from other countries making complaints are doing little more than engaging in misdirection away from the problems with their own tax systems.

In the example of Apple, which was highlighted at a US Senate Committee, it emerged that the companies Apple uses to manage its global tax affairs are fully based in the United States. These holding companies have accumulated close to $100 billion in assets built up from Apple's largely untaxed global profits.

These holding companies undertake all their activities in the United States. Their management decisions are made in the US; they hold their board meetings in the US; the $100 billion of cash is managed in the US; and the money is held in US banks. Everything these companies do happens in the US. The money never even passes through Ireland.

These companies can defer paying a massive US tax liability because the US tax code considers these companies to be 'offshore'. In general, the US tax code levies corporation tax on US-registered companies. Although entirely operated in the US the holding companies used by Apple are registered in Ireland.

Provisions in the Irish tax code allow the tax residency of some companies to be determined on the basis of a test of management, i.e. whether the company is managed and controlled in Ireland. Apple's holding companies do not satisfy this test of residence.

In the US tax code there is provision to allow for the taxing of offshore companies if the location of their activities and close relationship to the parent company means they should be considered part of the parent rather than a separate entity for tax purposes.

The Internal Revenue Service (IRS) in the US has accepted Apple's assertion that the holding companies are offshore. Following changes to the US tax code in the 1990s, Apple doesn't even have to prove that these companies are indeed offshore; Apple simply has to "check the box" with a tick on a form to avail of this loophole.

It is not the Irish tax code that allows companies which are functionally managed and controlled in the US to defer paying corporation tax to the US Treasury; it is the US tax code and the application of it by the US Internal Revenue Service that allows it.

In the UK, the activities of Google have come under the scrutiny of Westminster’s Public Accounts Committee. The tax strategies of Google UK are a good example of profit shifting.

Google sells billions of pounds of advertising to customers in the UK each year. Google avoids paying UK taxes on the profit it makes on these sales by telling Her Majesty's Revenue and Customs (HMRC) that these sales are made in Dublin and therefore not subject to UK tax. HMRC have accepted Google's take on this.

The investigation by the PAC has shown that the assertion that Google does not have a ‘permanent establishment’ in the UK is not supported by the evidence. Google has a large number of staff in the UK. These staff negotiate contracts with customers. Although Google has claimed that they only engage in marketing and promotion the online profiles of the staff clearly indicate that they are involved in sales.

Google's UK sales staff bring the customers right through to the point of signing the contract when responsibility for the transaction is transferred to Google’s operation in Dublin. By any normal definition it would seem that Google UK is fully dependent on Google Ireland. Google UK does not sell advertising for any other company. Google UK sells Google advertising in the UK and it is difficult to see how the HMRC have judged that this is not a permanent establishment of Google in the UK.

It is not the Irish tax code that prevents the UK Treasury from collecting taxes from Google's selling activities in the UK; it is the UK tax code and the interpretation of this by the HMRC that prevents it.

If the US wants to collect more tax from Apple and the UK wants to collect more tax from Google it is entirely within their remit to do so. Their politicians may point the finger at Ireland but the shortcomings are in their own systems.

That is not to say that Ireland is just an innocent bystander to the tax avoidance strategies of international companies. We are not. The Irish regime of corporation tax is deliberately designed to allow companies to take advantage of the loopholes and interpretations present elsewhere. Ireland did not create the malfunctioning system for taxing global companies, but we do set out to benefit from it.

Ireland has been attracting foreign companies to set up here with favourable tax rules since the 1950s. The tax provisions we have put in place are available to a specific set of companies - those with a presence of substance or trading presence in Ireland. In simple terms, the Irish tax regime is made attractive to MNCs as long as they create jobs here. The advantages cannot be fully exploited by companies who only set up a brass plate operation here.

The political hearings in the US and UK have led to calls that we should have a similar review process here. Attracting MNCs has long been a feature of Irish industrial policy. With 100,000 direct jobs from US companies alone it can be judged to be highly successful. But this success does not come without risks. A clear risk is that the companies will fold or move their operations elsewhere. The experiences with Digital in Galway and Dell in Limerick among others highlight this risk.

There is also the risk that the focus on foreign firms comes at a loss of development among indigenous firms. Until the EU ruled it anti-competitive in the 1990s Ireland had a dual system of corporation tax with two regimes operating side-by-side. One was for domestic companies and one was largely designed around attracting foreign manufacturing firms.

In 2003, the dual structure was abolished and a single rate regime at 12.5% was introduced. One problem with this is that, given the size and lobbying influence of companies in the MNC sector, the tax system will be designed with these companies in mind rather than indigenous small and medium-sized enterprises who employ a much greater number of people.

There is also the risk the countries will close the loopholes the Irish system allows companies to take advantage of. The key concern here is the US tax code and the large presence of US companies in Ireland. Almost all of the attention focuses on US companies because the Irish tax code has been made particularly attractive for them.

There are many complaints about lack of innovation and imagination in the officials who population government departments. This cannot be said of our use of the tax system to attract US companies. Of course, there are other advantages to locating here but the main attraction is how our corporate tax regime interacts with the US system.

This has been put in place by government officials with assistance of local accountants and tax practitioners who can provide services to companies to allow them to take advantage of the system. They get large corporate clients and the 100,000 well-paid jobs from US MNCs are a huge benefit for the country in general.

Will the US close the loopholes that make Ireland so attractive? This is unlikely as long as the US Congress remains as it is. Many Republicans will not vote for tax increases (which is what they will view closing the loopholes as) and many Democrats will not vote for tax reductions (which would make it less attractive to US companies to hold their profits offshore).

There is likely to be some moves to reduce the ability of companies like Google to engage in profit-shifting as described above. As this can only come from international agreement, through for example the OECD, the relative attractiveness of Ireland for MNCs will remain largely unchanged though the companies themselves may end up paying more tax around the world, as is correct.

In the current system Ireland does not benefit from a corporation tax windfall. Although Google transfers the profit from its UK sales to Dublin, the profits are in turn transferred from Ireland to Bermuda where the rate of corporation tax is zero. Ireland benefits from the thousands of jobs that Google create here.

The Action Plan on this issue published by the OECD presents few threats to Ireland.  Rules on transfer pricing will be tightened.  However, it is not the transfer to low-tax locations such as Ireland, where the MNCs have a presence of substance, that are being targeted.  It is the transfers to no-tax locations such as Bermuda, where the MNCs have no actual activity, that the OECD proposals are seeking to clamp down on, though there is no guarantee that anything substantial to reaching this goal will be delivered. 

It is right that the international system of corporation tax come under scrutiny. The system needs reflect the cross-border nature of modern businesses. Global corporations should pay a greater amount of tax on their profits which are only possible because of the legal and business environment that countries provide. Governments provide the foundation of these and corporations should pay for something they benefit hugely from.

Ireland should be an active participant in this debate but we do not need to take any solo runs. If there are going to be international changes let them be the outcome of negotiation and agreement. Ireland may not be a tax haven but we do use the tax system to our advantage. There is absolutely no point in giving that up because of some cage-rattling by foreign politicians (and by some misguided domestic ones).

S&P on Ireland

Although the change itself is not significant, the statement accompanying S&P’s adjustment of their outlook on Irish government debt from stable to positive is worth a read.  The statement is reproduced in full below the fold.  One of the more telling parts is the very last paragraph:

On the other hand, if the Irish economy remains sluggish, asset prices depressed, and debt reduction slow--or if banks are unable to reach NPL reduction targets--the ratings are likely to stabilize at the current level.

So even in the adverse case it seems that S&P would not bring the current BBB+ rating down.  In the S&P scale this is three notches above “junk status”.  From an Irish perspective the Moody’s Ba1 “junk status” rating with a negative outlook is the most notable and they have given no indication of a change, though this headline from the London Evening Standard did require a double take. It has since been rectified but is still wrong.  Anyway, S&P’s reasoning on their outlook change can be read below the fold.

RATING ACTION
LONDON (Standard & Poor's) July 12, 2013--Standard & Poor's Ratings Services today revised the outlook on the long-term rating on the Republic of Ireland to positive from stable. At the same time, we affirmed our long- and short-term foreign and local currency sovereign credit ratings at 'BBB+/A-2'.

RATIONALE
The outlook revision reflects our view that Ireland's general government debt burden is likely to decline more rapidly, as a percentage of GDP, than we had previously expected. This is due to sustained budgetary consolidation, stabilizing domestic demand, and higher receipts from government asset sales. We base our expectation of improving budgetary performance on implemented cuts to the public sector wage bill, reduced interest expenditure as a consequence of the promissory notes exchange completed earlier in 2013, and a steady recovery in tax receipts. Since the start of the EU/IMF program in 2010, Ireland has not deviated from its stated fiscal goals.

Based on our current growth and fiscal assumptions, we expect net general government debt to peak at 122% of GDP in 2013 but to decline to 112% by 2016. Our estimate of Ireland's gross and net general government debt includes National Asset Management Agency (NAMA) obligations issued to purchase distressed assets from participating Irish banks at a discount. However, until these are sold, NAMA's loan assets are not considered liquid assets in our estimate of net general government debt. As a result, Ireland's net general government debt could reduce faster than we currently expect if NAMA monetizes its loan assets more rapidly, resulting in either repayment of its obligations or further accumulation of cash. The Irish government has pre-financed itself for 2014: we estimate the exchequer had a cash balance of €26.2 billion (15.6% of GDP) at end-June 2013. We also assess contingent liabilities from the financial sector, which are below 30% of GDP, as "limited", under our criteria.

The strong consensus among the country's largest political parties--for fiscal consolidation and policies aimed at economic flexibility, competitiveness, and openness--supports Ireland's policy and institutional effectiveness. In our opinion, under the IMF/EU bailout program, Ireland's government has improved the regulatory and legal framework.

Ireland's economic recovery is under way. Given still-weak external demand and Ireland's exports exceeding 100% of GDP, we expect growth to remain slow in 2013 and 2014. Nevertheless, Ireland's domestic economy is showing signs of stabilizing. Unemployment has started to decline while private sector employment numbers are improving. The seasonally adjusted standardized unemployment rate declined to 13.6% in June 2013 from a peak of 15.1% in early 2012. We also expect house prices to bottom out in 2013. We believe there is upside potential for Ireland to recover more rapidly, should external demand recover. We are also of the opinion that Ireland's potential growth rate is greater than 2%, benefiting from its favorable demographics, its openness, and its labor and product market flexibility.

Ireland remains vulnerable to external financing risks despite the current account being in surplus since 2010. Short-term debt by remaining maturity remains well above 100% of current account receipts (CARs). Because there are many international financial companies in Ireland, its external statistics are distorted by the large asset and liability positions of these entities. In our external debt analysis, we focus on the government's and Irish banks' external
positions as they are the largest external debtors in the economy. While the government's international capital markets access has improved and the maturity extension of its European Financial Stability Facility and European Financial Stabilisation Mechanism official debt (as agreed in April 2013) has reduced its near-term financing needs, the banking sector has only recently re-entered the capital markets and issued unsecured debt. Given the uncertainties related to global liquidity, we view Ireland's private-sector access to external funding as still fragile.

Ireland's banking sector still has very high levels of nonperforming loans (NPLs), at above 25% of the domestic loan book, and rising. Most notably, mortgage arrears continue to increase (13.5% of accounts are more than 90 days past due). Recent government legislation has removed legal obstacles to repossession and introduced a new personal insolvency regime. A revised code of conduct that governs how lenders must treat struggling mortgage borrowers has also been introduced. Given these recent developments, we expect banks will now move more rapidly to try and resolve cases of long-term arrears following targets set by the central bank, which will likely lead to a large number of foreclosures in buy-to-let properties. Partly as a result, we do not expect Ireland's larger banks to return to profitability in 2013 and, in some cases, probably not until 2015. We also believe they will remain reluctant to lend to the domestic economy.

OUTLOOK
The positive outlook reflects our view that there is a more than one-in-three probability that we could raise our long-term ratings on Ireland in the next two years.

We could raise our ratings on Ireland if its growth performance suggests that fiscal outturns will surpass our forecasts or that banks' asset quality will materially improve.

On the other hand, if the Irish economy remains sluggish, asset prices depressed, and debt reduction slow--or if banks are unable to reach NPL reduction targets--the ratings are likely to stabilize at the current level.

The Anglo tapes and alternatives to the guarantee

Below the fold is a narrative that tries to pull together the revelations in the Anglo tapes this weekend as well as the piecemeal information we already have about the run-up to, and aftermath of, the blanket guarantee introduced in September 2008.  For anyone who has shown even a modicum of interest in these developments there is nothing new that follows but maybe it will help to pull a few threads together on the alternatives that were available and the decisions that were taken.

There were alternatives to the two-year blanket guarantee of almost all the liabilities of six Irish banks that was announced on the morning of Tuesday 30th September 2008.

A little more than 12 hours after its announcement, Prof. Morgan Kelly went on RTE television and accurately foretold that the guarantee would cost the State billions and opined that "there are some non-retail banks that could have been let go and nobody would have missed them".

In a speech delivered three years later the current governor of the Central Bank, Patrick Honohan, said:

“It would have been better had Anglo and INBS been put into resolution as soon as it became clear that their capital was going to be wiped-out by unavoidable losses on developer loans. This should have been evident before September 2008, but was not, leading the Government of the day to include these two failed entities in its blanket guarantee.”

Was Prof. Kelly the only one in September 2008 who knew that Anglo Irish Bank and INBS were bust and should not be saved? While it was evident to Prof. Kelly that their capital would be wiped-out we now know that people in the banks themselves, and also in the Department of Finance, knew this could happen, even if they were not saying so publicly at the time.

The recordings of internal phone calls from Anglo Irish Bank are the most recent source of this information being slowly made public. A lot of attention has been given to the request made by Anglo for €7 billion of liquidity from the Central Bank but what is most telling from the conversation between John Bowe and Peter Fitzpatrick that took place on the 18th of September 2008 is Bowe's prediction of what will happen to the bank.

“I don’t think we’re an easy sell to anybody. So, do I think it’s going to be possible to offload it? No, I don’t. What will it end up being? It could be breaking it up and selling individual books, it could be nationalisation, you know.”

Break-up and nationalisation are outcomes for a bank that is bust. Neither Bowe nor Fitzpatrick put an estimate on the scale of the losses that would lead to these outcomes. 

There were loss estimates been discussed in meetings in the Department of Finance.  The minutes of some of these meetings have been made available through the Oireachtas Public Accounts Committee. One such meeting is listed as taking place on Thursday 25th September 2008, just five days before the blanket guarantee was announced. At the meeting the then Secretary-General of the Department of Finance, David Doyle is recorded as noting:

“that Government would need a good idea of the potential loss exposures within Anglo and INBS - on some assumptions INBS could be €2 billion after capital and Anglo could be €8.5 billion.”

We know that the public announcements from the government and their officials that, at the time, they were responding to a liquidity crisis but it is clear that, in the background, they knew a solvency crisis was also likely.  At this meeting potential losses of €10.5 billion “after capital” of €8 billion were discussed as a possibility.

The two-year blanket guarantee was the eventual outcome but many alternatives were discussed as the crisis reached its zenith. Although the guarantee was introduced it is not clear how much support it had from any source.

We know that in February 2008 a memo prepared by officials in the Department of Finance stated that:

“As a matter of public policy to protect the interests of taxpayers any requirement to provide open-ended/legally binding State guarantees which would expose the Exchequer to the risk of very significant costs are not regarded as part of the toolkit for successful crisis management and resolution.”

This opposition continued in the autumn. When writing about his discussions at the time with the Minister for Finance, Brian Lenihan, columnist David McWilliams said:

“The minister called me the next day and again on Friday, the 19th, when he rang to say they were contemplating a partial guarantee. My view was that such a move would accelerate capital flight, not avert it. From then on, we spoke on a daily basis, but he still wasn't convinced and, from what I could gather, his officials in the department were dead set against a full guarantee, although they didn't seem to be coming up with an alternative.”

At a cost of €7 million, consultants from Merrill Lynch were brought in to come up with a set of alternatives. Prior to their arrival one possibility had already been eliminated - allowing a bank failure. This position was cemented at all official levels through the summer of 2008. In his subsequent report on the crisis, Prof. Patrick Honohan noted that this position “departed from the textbook” but also that it “simplified the decision making process”. This simplification may have cost the State dear.

Taking account of this position Merrill Lynch presented six options in a report provided to the Minister at 6pm on Monday September 29th.

  1. Immediate Liquidity Provision
  2. State Protective Custody
  3. Secured Lending Scheme
  4. Good Banks/Bad Banks
  5. Consolidation of Financial Institutions
  6. Guarantee of Six Primary Regulated Banks

Merrill Lynch did not favour a full guarantee. In fact, in a meeting the previous Friday when they presented their preliminary findings Merrill Lynch warned of the dangers of the guarantee and stated that it “could be a mistake”. In their final report they said:

“The scale of such a guarantee could be over €500bn. This would almost certainly negatively impact the State's sovereign credit rating and could raise issues as to its credibility. The wider market will be aware that Ireland could not afford to cover the full amount if required.”

We know that some of the other options proposed by Merrill Lynch were given some thought. The idea of putting Anglo and INBS into state protective custody using preference shares (a form of nationalisation) was put on the table but the reported reaction of the Taoiseach Brian Cowen was that “we are not f*****g nationalising Anglo”. The consolidation of financial institutions was proposed when Anglo tried to initiate merger discussions with both AIB and Bank of Ireland. Neither was willing to entertain even beginning such discussions.

The tapes released this week show that Anglo’s management were keen to avail of immediate liquidity or secured lending. The €7 billion of liquidity that John Bowe suggested the bank needed could have been provided by the Central Bank. While this would not have stemmed the flow of deposits from Anglo it would have provided the funding for the bank to remain open.

Of course, we know that the €7 billion figure was pretty arbitrary to say the least and was part of a strategy which Bowe described in one of the tapes as:

“The strategy here is - you pull them in, you get them to write a big cheque, and they have to support that money... if they saw the enormity of it up front... they might say the cost to tax payers is too high... if it looks big enough to be important, but not too big that it spoils everything, then I think you have a chance.”

While these has been justified opprobrium to the attitude of Anglo’s management, the reality is that if the €7 billion of liquidity had been provided (or even more than that) the cost to the State of the Anglo disaster might have been significantly less than that incurred as a result of the guarantee actually introduced.  The indications are that there are lots more recorded conversations to be released but as of yet there is no evidence that Anglo sought the introduction of the guarantee.  In fact, in an interview with IrishCentral.com in November 2011, David Drumm says that Anglo did not look for any guarantee.

“We asked for a certain amount of money to be secured, we were never given an answer. The two weeks, I call it the two weeks of Lehman, because it was that between Lehman and the guarantee being issued, went by with us running around trying to get the Central Bank, the government, we put messages into the Department of Finance because the governor kept telling me ‘you know I am relying on the department of finance here and I have to keep asking them’. He wasn’t getting answers from them. So they were all gone into, I think of it like balls of little mercury, sort of scattered. They just weren’t joined up.

We came to the 30 of September, the 29 of September and we run out of money and I was down at the Central Bank and they said OK you are going to have to ask for emergency funding. Fine how do I do that? They sent me a draft of letter, I got it typed up, I signed it, we need two billion tomorrow to be able to open the doors. So signed that letter and then that was a long day, as you know. I could talk all day about that. We were down at BOI asking them to merge with us. But the end of the day was asking the Central Bank for the emergency funding, two billion. I went home, I ate my dinner and I went to bed and when I woke up in the morning I had several voicemails and messages on my phone and one of them was from Pat Neary to tell me that the government had guaranteed. Then of course I heard it on Morning Ireland. Anglo Irish did not ask them to do that, we asked for a secured loan.”

This is supported by the conversations in the tapes released this week.  Anglo was looking for the liquidity to ensure that their doors stayed open.

There were two sources from which this liquidity could have been provided to Anglo. The National Treasury Management Agency could have provided it by converting part of the National Pension Reserve Fund into cash. This was discussed but discounted as it was not part of the remit of the NTMA to support the banking industry.

The second possibility was the provision of a Secured Lending Scheme (SLS) or plain Emergency Liquidity Assistance (ELA) by the Central Bank of Ireland. It is the job of the Central Bank to support the banking industry.

The €7 billion request discussed by John Bowe and subsequent requests by David Drumm were not acceded to. The decision not to provide ELA to Anglo, according to Prof. Honohan, was “open to question” and he further says that while this would not have been ultimately decisive it could have helped buy some time.

“while use of ELA would only have been a temporary solution, it might have bought some breathing space while other possibilities were being explored to address the unprecedented situation that many - not only in Ireland - were facing.”

The provision of this “breathing space” would have cost money but it might not have cost €35 billion that the rescue of Anglo and INBS through the two-year blanket guarantee ultimately cost.

There were alternatives to this guarantee but they were all ruled out for one reason or another. All official levels were opposed to an outright bank failure. Nationalisation was ruled out. Both AIB and Bank of Ireland were opposed to any mergers. Neither the NTMA nor, most crucially, the Central Bank were willing to provide the necessary liquidity to cover the loss of deposits that Anglo was experiencing.

As the alternatives were ruled out the introduction of a guarantee became ever more likely. But even then there were alternatives. The option chosen was a two-year blanket guarantee of almost all the liabilities of the covered institutions. An alternative would have been a partial guarantee of some liabilities. As the problem being address was a deposit flight it was unnecessary to include bonds and other term investments as these were “locked in” – they could not fly out the doors. As Prof. Honohan noted “their inclusion complicated eventual loss allocation and resolution options.”  The inclusion of some subordinated debt has close to nothing to support it.

Merrill Lynch also favoured the provision of emergency liquidity to Anglo. Their report concludes that “the extension of a discrete liquidity advance is important to stabilise Anglo (and possibly INBS) and avoid immediate contagion risk.” If this was made available the breathing space provided may have allowed the time for a European response to the fast developing crisis to have evolved.

In fact, at the EU Summit on the 12th of October 2008 it was decided that some form of guarantee was an appropriate response to the banking crisis. The summit statement said:

“To this aim, Governments would make available for an interim period and on appropriate commercial terms, directly or indirectly, a Government guarantee, insurance, or other similar arrangements for new medium term (up to 5 years) bank senior debt issuance. Depending on domestic market conditions in each country, actions could be targeted at some specific and relevant types of debt issuance.”

This was very different to the guarantee introduced in Ireland a fortnight earlier. This proposal was for a guarantee of new bank debt rather than existing debt in the case of the Irish guarantee. This is unlikely to have been extensive enough to stem the tide of deposits from Irish banks, but allied with ECB and Central Bank liquidity it would at least have kept resolution options open.  The panic that expanded as September 2008 progressed was partly as a result of the failure of the Central Bank to act as a “lender of last resort”.

As we now know the blanket guarantee was itself only temporarily effective. It provided an immediate liquidity solution to a long-term solvency problem. The Central Bank was eventually required to provide massive amounts of Emergency Liquidity Assistance to Anglo and Irish Nationwide, while the outflow of deposits that resumed close to the end of the guarantee meant that the reliance of the covered Irish banks on central bank liquidity peaked at over €150 billion – nearly 100% of GDP.

The central bank funding was provided but as a result of the sovereign guarantee almost all of the losses made by the banks in excess of their shareholder equity was covered by the State rather than the banks’ creditors.  Close to €25 billion of shareholder equity was eliminated and around €13 billion of losses were subsequently imposed on subordinated bondholders.

So an equally important question to why the guarantee was introduced is why the Central Bank of Ireland did not provide the liquidity assistance that Anglo sought.  Maybe we could have saved a billion or ten if Shane Ross’s advice had been followed and Sean Fitzpatrick was made governor of the Central Bank.

Or maybe we wouldn’t.  The problem with the guarantee was that it hugely limited the ability of bust banks to be put into resolution.  The retail banks (AIB, BOI, EBS & PTSB) were always going to be rescued and the cost of doing so would probably be similar in any scenario with or without a retrospective blanket guarantee. 

The key issue is the failure to put Anglo and INBS into resolution and to distribute the cost of covering more of its losses to the banks’ creditors.  The failure of Anglo and INBS was always going to cost the State money. At a minimum insured depositors would have to be made good and it is probable that all retail depositors would have been repaid in full.  But there were creditors in the bank in September 2008 who could have shouldered some/more of the burden.

There is no doubt that the guarantee was an impediment to this happening but there is also little to indicate that if the “breathing space” that ELA could have provided was available it would have been used effectively.   Almost five months after the guarantee was introduced PwC presented a report to the Minister for Finance on the status of Anglo (at a cost of €5 million) and concluded that:

“Under the PwC highest stress scenario, Anglo’s core equity and tier 1 ratios are projected to exceed regulatory minima (Tier 1 – 4%) at 30 September 2010 after taking account of operating profits and stressed impairments.”

This conclusion is incredible given that the previous September there were meetings in the Department of Finance discussing potential losses of €8.5 billion in Anglo “after capital” and phone calls within Anglo itself talking about its possible break-up or nationalisation. 

Patrick Honohan is right that Anglo and INBS should have been put into resolution but what is still not clear is how significantly this was prevented by the guarantee.  Was the conclusion of PwC taken as fact or was it used as cover for a strategy that had become locked-in because of the guarantee?  If the strategy followed was indeed as a result of the guarantee how much did it cost? €5 billion? €10 billion? More?

One things has remained constant in the four-and-a-half years since the guarantee was introduced – there are more questions than answers.  Any inquiry into the decision to provide the guarantee must also include a careful analysis of why each of the alternatives available was rejected.  We may be waiting a good while yet though.

Retail Sales reverse trend

The Consumption figures in yesterday’s Quarterly National Accounts reflected a trend that was evident from the sharp decline in the retail sales index that began last Autumn.  However, the May Retail Sales Index shows a reversal (for one month anyway) of the downward trend.

The rise in May was not enough to bring the annual changes in positive territory.  The June figures will likely show an annual increase but there will have to be a concerted rise over the coming months just to keep pace with the increases that were seen during the summer and early autumn last year.

Finally, the monthly changes highlight the volatility of the series so a trend reversal of one month should be considered indicative of very little.

IDA’s Barry O’Leary on CNBC

The chief executive of the IDA, Barry O’Leary, made a brief appearance on CNBC this morning.  Here is a clip of the exchange.

Whatever about his answers it’s clear that the spotlight is going to continue to shine on Ireland’s corporate tax regime.

Redemption Profile

The NTMA are going to very busy organising bond sales for the coming decades.  Here is a chart from the latest IMF review showing the impact that a €200 billion debt will have on redemptions.

Using their assumptions it can be seen that redemptions are going to average over €25 billion a year (which assumes an average maturity of around 8 years which is relatively long.) 

It is not clear that the above chart includes the redemption of the new bonds created through the Promissory Note swap in February.  These bonds begin to mature from 2037 on though the chart does include their sale by the Central Bank of Ireland into the private market beginning next year.

The above chart will be changed by today’s formal agreement to extend the maturities of the EFSM/EFSF loans Ireland has drawn down from the EU/EZ.  The will have a positive impact in the medium term as loans for the coming decade are pushed out but, as shown above, the rollovers that will be required in the 2020s are going to be very substantial.

Levin and Hodge on Apple and Google

The MNC tax debate continues.  It is due to be on the agenda for the upcoming G8 Summit in Fermanagh but there is little prospect of anything substantive emerging next week, though some changes over the coming years are likely, possible through the OECD.

At present, the focus remains on domestic tax systems to respond to the problem of taxing large MNCs whose profits are based on mobile intellectual property.  The recent investigations into Apple and Google have received significant attention here with a lot of comment on how Ireland is perceived.  What sometimes gets overlooked is what the leaders of the debate in the US and UK actually want to happen.  The changes they recommend are to their domestic tax regimes.

First, here is Sen. Carl Levin on Apple:

Apple is exploiting an absurdity, one that we have not seen other companies use. The absurdity need not continue. Although the United States generally looks to where an entity is incorporated to determine its tax residency, it is possible to penetrate an entity’s corporate structure for tax purposes, and collect U.S. taxes on its income, if the entity is controlled by its U.S. parent to such a degree that the shell entity is nothing more than an “instrumentality” of its parent, a sham that should be treated as the parent itself rather than as a separate legal entity. AOI, AOE and ASI all sure seem to fit that description.

Take AOI. AOI has no owner but Apple. AOI has no physical presence at any address. In thirty years of existence, AOI has never had any employees. AOI’s general ledger, its major accounting record, is maintained at Apple’s U.S. shared service center in Austin, Texas. AOI’s finances are managed by Braeburn Capital, an Apple Inc. subsidiary in Nevada. Its assets are held in a bank account in New York. 

AOI’s board minutes show that its board of directors consists of two Apple Inc. employees who live in California and one Irish employee of Apple Distribution International, an Irish company that AOI itself owns. Over the last six years, from May 2006 through the end of 2012, AOI held 33 board meetings, 32 of which took place in Cupertino, California. AOI’s lone Irish-resident director participated in just 7 of those meetings, six by telephone, and in none of the 18 board meetings between September 2006 and August 2012.

ASI’s circumstances are similar. Prior to 2012, ASI, like AOI, had no employees and carried out its operations through the action of a U.S.-based board of directors, most of whom were Apple Inc. employees in California. Of ASI’s 33 board meetings from May 2006 to March 2012, all 33 took place in Cupertino.

In short, these companies’ decision makers, board meetings, assets, asset managers, and key accounting records are all in the United States. Their activities are entirely controlled by Apple Inc. in the United States. Apple’s tax director acknowledged to the Subcommittee staff that it was his opinion that AOI is functionally managed and controlled in the United States. The circumstances with ASI and AOE appear to be similar.

Our legal system has a preference to respect the corporate form. But the facts here present this issue:  Are these offshore corporations so totally controlled by Apple Inc. that their identity as separate companies is a sham and a mere instrumentality of the parent, and if so, whether Apple’s claim that AOI and ASI owe no U.S. taxes is a sham as well?

Second, here is Margaret Hodge MP on Google:

Google generates enormous profits in the UK. But despite an $18 billion turnover between 2006 and 2011 it paid the equivalent of just $16 million in taxes to the UK government.

Google brazenly argued before this committee that its tax arrangements in the UK are defensible and lawful. It claimed that its advertising sales take place in Ireland, not in the UK.

This argument is deeply unconvincing and has been undermined by information from whistleblowers, including ex-employees of Google, who told us that UK based staff are engaged in selling. The staff in Ireland simply process the bills. Google also conceded at this second hearing that its engineers in the UK are contributing to product development.

The company’s highly contrived tax arrangement has no purpose other than to enable the company to avoid UK corporation tax.

Confidence in HMRC has also been weakened. It is extraordinary that the department did not challenge Google over the complete mismatch between the company’s supposed structure and the substance of its activities.

In the conclusions and recommendations of the report from the committee (page 5) it states:

Any common sense reading of HMRC’s own guidance and tests suggests HMRC should vigorously question Google’s claim that it is acting lawfully. In contrast to evidence given to us previously, Google has also conceded that its engineers in the UK are contributing to product development and creating economic value in the UK We note that HMRC has never challenged an internet-based company in the Courts on the question of its permanent establishment.

The key issues in both cases refer to the interpretation and implementation of domestic tax law rather than tax avoidance loopholes provided by the Irish tax system (though Ireland clearly facilitates the use of these strategies by the MNCs).

Sen. Carl Levin is clear that the holding companies used by Apple should be judged to be an “instrumentality” of the US parent and thus subject to US tax law. Margaret Hodge MP is clear that the activities of Google should be judged as a “permanent establishment” in the UK and thus subject to UK tax law.  Ireland has nothing to do with these domestic concerns.

Would the changes that Levin and Hodge propose end the tax avoidance strategies of Apple and Google?  No. 

If the Apple holding companies were deemed by the IRS to be resident in the US for tax purposes, Apple could simply move the companies to Bermuda and use the “Double-Irish” loophole to continue to defer its US corporate tax liabilities. 

If Google’s operations were deemed by HMRC to be a permanent establishment, Google UK could enter a “cost-sharing agreement” with Google Ireland and continue to transfer its profits to Ireland (and subsequently to Bermuda) via royalty payments on its intellectual property.

The chase to tax MNC profits may have begun but there will be a huge number of twists and turns before they are caught, if ever.
